Regulatory Pivot Following Market Turbulence

The Securities and Exchange Board of India (SEBI) has announced a significant adjustment to the settlement framework for expiring derivatives contracts, taking effect on December 7. The regulatory shift comes in response to heightened market volatility observed after the rollout of a new closing auction framework designed to enhance transparency in the cash market.

Under the revised guidelines, the settlement procedure for expiring stock derivatives will revert to the volume-weighted average price (VWAP) of the underlying asset calculated over the final 30 minutes of continuous trading. For index derivatives, settlement values will be determined using the VWAPs of the underlying constituent stocks across the exact same timeframe.

Re-evaluating the Closing Auction Framework

The policy adjustment follows a comprehensive review conducted by SEBI on October 15, evaluating the Closing Auction Session (CAS) initially implemented on August 3 to refine price discovery mechanisms in the cash market.

Financial experts note that while the core objective of improving closing-price discovery remains sound, the integration of thin-volume auction prices with massive derivatives settlements exposed vulnerabilities. On August 27, indicative values for major indices swung by over 2,000 points during the auction window, triggering acute anxiety among traders managing heavy expiry-day positions.

Pranshu Chugh, Managing Partner and Fund Manager at Inquant Systematic Investment Managers LLP, observed that the regulator adopted a pragmatic approach. By decoupling cash-market price discovery from derivatives settlement, SEBI has successfully insulated expiry positions from the immediate turbulence of brief auction windows.

Key Operational Changes Starting December 7

While the Closing Auction Session will continue to operate from 3:30 pm to 3:40 pm to determine cash-market closing prices, derivatives settlement mechanisms will diverge:

* Stock Derivatives: Settled using the underlying stock's VWAP during the final 30 minutes of continuous trading. * Index Derivatives: Settled using the VWAPs of constituent stocks over the final 30 minutes of continuous trading. * Trading Hours: Expiring index contracts will formally cease trading at 3:30 pm to align with the commencement of the closing auction session.

Market participants have welcomed the constructive engagement between regulatory authorities and industry stakeholders, anticipating a more stable trading ecosystem ahead of the December implementation.
